Let me unpack this a little for you. AVI is a file type. In AVI files are audio and video streams. Those streams can be encoded/compressed to small sizes. MP3 is a common compression for audio in AVIs. Xvid is the best and most common compression for video in AVI's.

Doom9.org is the place, and Gordian Knot is the program for AVI's. You can find it in the download section of the website, and it will download all you need to start. It will probably be confusing at first, and if it is too much, try Auto Gordian Knot.

There is a uber-easy to use program (that can be a headache at times) called DVDx. I used that for a long time, but had alot of trouble with video/audio sync issues. You could try it if you can't figure out GKnot.

The "best" way to get highest quality with small file sizes these days is to use newer compression for video and audio. x264 is the best video compression, and AAC is the best audio compression. You can't use these in AVI or with Gordian Knot. I highly recommend MeGUI and making MP4 files with it. But this is even more complicated setting up than Gordian Knot, but is easy once you have the initial setup...

So take your pick of these methods. I can guide you to which ever you prefer.

Hardest/Best- MeGUI
Normal/Good - Gordian Knot_Auto Gordian Knot
Easiest/OK - DVDx 2.x

To add to what Dayvon said, which is all good stuff, remember that x264 creates files that won't play on low-spec computers or standalone players. It's still the best if you have the horsepower to handle it though.
